Inventory Accounting – Definition, Types & Working

Introduction: Why Inventory Accounting Is Essential for Business Success

Inventory is one of the most valuable assets of a business. Whether a company manufactures products, distributes goods, operates a retail shop or manages a wholesale warehouse, a significant portion of its working capital may be invested in inventory.

However, purchasing products and maintaining stock records is only one part of inventory management.

Businesses must also determine the monetary value of inventory, calculate the cost of goods sold, monitor stock movements and ensure that inventory values are accurately reflected in financial statements.

This process is known as inventory accounting.

Imagine a wholesale business reporting annual sales of ₹2 crore. The business owner believes the company is earning substantial profits. However, after examining stock records, the accountant discovers that closing inventory was overstated because damaged and obsolete goods had not been properly valued.

The financial statements therefore presented an inaccurate picture of profitability.

Such situations demonstrate why inventory accounting is important for maintaining financial transparency and making reliable business decisions.

For Indian businesses, accounting software such as Tally Prime helps connect inventory transactions with financial records, making it easier to monitor stock quantities, valuation, purchases, sales and profitability.

This guide explains inventory accounting, its methods, calculations, advantages, challenges and practical applications using Tally Prime.

What Is Inventory Accounting?

Inventory accounting is the process of recording, measuring, valuing and reporting inventory held by a business.

It involves tracking changes in inventory quantities and determining the financial value of goods purchased, manufactured, consumed or sold.

Inventory accounting helps businesses identify the value of unsold stock, calculate the cost of goods sold and present appropriate inventory balances in financial statements.

For example, a furniture manufacturer purchases wood, hardware and other materials to produce tables and chairs.

The business must account for raw materials, partially completed furniture and finished products awaiting sale.

Each stage represents inventory that must be measured and valued appropriately.

Accurate inventory accounting helps management understand how much money is invested in stock and how inventory affects business profitability.

Types of Inventory in Accounting

1. Raw Materials

Raw materials are basic inputs purchased for manufacturing.

Examples include steel, fabric, timber, chemicals and packaging materials.

Their value generally includes purchase costs and other directly attributable costs necessary to bring them to their present location and condition.

2. Work-in-Progress Inventory

Work-in-progress represents products that have entered manufacturing but are not yet completed.

For example, unfinished furniture may include raw material costs, labour and allocated production overheads.

3. Finished Goods

Finished goods are completed products ready for sale.

Examples include packaged food, electrical appliances, garments and manufactured furniture.

4. Trading Goods

Trading goods are products purchased primarily for resale without substantial transformation.

Wholesalers, distributors and retailers commonly maintain this type of inventory.

5. Maintenance and Consumable Supplies

Certain materials used in production or operational processes may qualify as inventory depending on their nature and applicable accounting policies.

Correct classification is important because different inventory categories may require different tracking and costing procedures.

Why Is Inventory Accounting Important?

Accurate Financial Statements

Inventory values directly influence the balance sheet and reported profitability.

Incorrect valuation can overstate or understate business assets and earnings.

Better Working Capital Management

Inventory represents funds invested in goods that have not yet been sold.

Accurate accounting helps businesses understand how much working capital is tied up in stock.

Reliable Cost of Goods Sold

Inventory accounting helps determine the cost attributable to goods sold during a financial period.

This information is essential for calculating gross profit.

Improved Purchasing Decisions

Businesses can use inventory records to identify products requiring replenishment and avoid unnecessary purchases.

Stronger Internal Controls

Regular reconciliation between physical stock and accounting records helps detect shortages, damaged goods and recording mistakes.

Better Business Planning

Reliable inventory information supports pricing decisions, financial forecasts, supplier negotiations and expansion planning.

An Emotional Story: When Incorrect Stock Records Threatened a Family Business

A Father's Legacy and the Cost of Unrecorded Inventory Losses

Sanjay operated a small garment manufacturing business in Delhi.

His father had started the company with two sewing machines and a handful of employees.

Over time, the business expanded into a manufacturing unit supplying garments to several retailers.

Sanjay worked long hours to protect the company his father had built.

Although sales were increasing, cash shortages became more frequent.

Suppliers demanded overdue payments, employees worried about salary delays and the business struggled to purchase materials for new orders.

One evening, Sanjay reviewed his financial statements.

The records showed substantial closing inventory, yet the warehouse contained far fewer finished garments than expected.

He initially feared that employees were stealing products.

Instead of making accusations, he asked his accountant to conduct a detailed inventory review.

The investigation revealed several problems.

Damaged garments had not been properly recorded, production wastage was missing from inventory records and some finished goods had been incorrectly valued.

The company had been relying on inaccurate stock information for months.

Sanjay introduced a structured inventory accounting process and began using Tally Prime to maintain stock items, record material consumption and review inventory values.

He also implemented monthly stock reconciliation and separate records for damaged products.

Gradually, the business gained better control over its inventory and purchasing decisions.

One evening, Sanjay's father visited the factory and saw employees preparing orders with renewed confidence.

For Sanjay, the improvement meant more than accurate accounting.

It meant protecting his father's hard work and the livelihoods of employees who depended on the business.

Inventory accounting had helped turn uncertainty into financial clarity.

This fictional story illustrates the challenges businesses can face when inventory records and valuations are inaccurate.

How Inventory Accounting Works

Inventory accounting begins when a business purchases or produces goods.

Each inventory transaction affects recorded quantities and, where applicable, the value of inventory.

When goods are sold or consumed, the associated cost must be recognised appropriately.

At the end of the reporting period, the business determines closing inventory value and calculates the cost of goods sold.

A simplified cost of goods sold formula for a trading business is:

\[ \text{COGS}=\text{Opening Inventory}+\text{Net Purchases}-\text{Closing Inventory} \]

For example:

Particulars

Amount

Opening Inventory

₹5,00,000

Net Purchases

₹15,00,000

Closing Inventory

₹6,00,000

Cost of Goods Sold

₹14,00,000

If net sales are ₹20,00,000, gross profit would be ₹6,00,000.

Manufacturing businesses require additional calculations involving production costs, work-in-progress and finished goods.

Important Inventory Accounting Methods

First-In, First-Out (FIFO)

FIFO assumes that the earliest acquired inventory costs are assigned to goods sold first.

For example, a company purchases 100 units at ₹200 and another 100 units at ₹220.

If it sells 120 units, FIFO assigns the cost of the first 100 units at ₹200 and the next 20 units at ₹220.

The remaining 80 units are valued at ₹220 each, giving a closing stock cost of ₹17,600.

FIFO is commonly used where inventory costs need to reflect the sequence of acquisition.

Weighted Average Cost

Under the weighted average method, the cost of available inventory is divided by the total available quantity.

Using the same purchases:

Total Cost = ₹20,000 + ₹22,000 = ₹42,000.

Total Quantity = 200 units.

Average Cost = ₹210 per unit.

Closing Inventory = 80 × ₹210 = ₹16,800.

This method can simplify valuation when similar goods are purchased at different prices.

Specific Identification

Specific identification assigns the actual cost of a particular item to that item.

It is appropriate for inventory that is not ordinarily interchangeable, such as individually identifiable high-value equipment or customised products.

Standard Cost

Standard costing uses predetermined costs for materials, labour and production overheads.

Where permitted by the applicable accounting framework, standard costs must reasonably approximate actual costs and be reviewed regularly.

Last-In, First-Out (LIFO)

LIFO assumes that the most recently acquired inventory costs are assigned to goods sold first.

Although LIFO is an inventory costing concept and may appear among software costing options, it is not permitted for inventory valuation under AS 2 or Ind AS 2.

Indian businesses should choose financial reporting methods consistent with their applicable accounting standards.

Inventory Valuation and Accounting Standards in India

Inventory valuation must follow the accounting framework applicable to the business.

Under AS 2 and Ind AS 2, inventory is generally measured at the lower of cost and net realisable value.

Net realisable value represents the estimated selling price in the ordinary course of business less estimated costs of completion and costs necessary to make the sale.

Inventory cost may include purchase costs, conversion costs and other eligible costs incurred in bringing inventory to its present location and condition.

Abnormal wastage, most selling costs and unrelated administrative expenses are generally excluded.

Businesses should apply appropriate cost formulas consistently to inventories with similar nature and use.

These principles help ensure that closing stock values are not overstated and financial statements remain reliable.

How Tally Prime Helps With Inventory Accounting

Tally Prime combines accounting and inventory records to help businesses monitor stock transactions, determine inventory values and prepare financial reports.

1. Stock Item and Stock Group Management

Businesses can create individual stock items and organise them into stock groups and categories.

For example, an electrical distributor can maintain separate groups for cables, switches, motors and accessories.

This improves product classification and inventory reporting.

2. Purchase and Sales Accounting

Item-based purchase vouchers record purchased goods, while sales vouchers record goods sold.

When correctly configured, these transactions update stock records and the corresponding accounting information.

This reduces the need to maintain disconnected accounting and inventory registers.

3. Stock Summary Report

The Stock Summary report displays opening stock, inward and outward movements, closing quantities and inventory values.

To access it, open Tally Prime, press Alt+G, select Stock Summary and choose the required reporting period.

Businesses can drill down into individual stock items to investigate transactions.

4. Inventory Valuation Methods

Tally Prime supports multiple inventory costing methods, including FIFO and average cost.

To configure a stock item's costing method:

  1. Press Alt+G and select Alter Master.

  2. Select Stock Item.

  3. Open the required stock item.

  4. Press F12 and enable costing and market valuation methods.

  5. Select the appropriate Costing Method.

  6. Save the stock item using Ctrl+A.

The selected method should comply with the business's applicable accounting framework. Changing a costing method can recalculate reported stock values, so changes require careful review.

5. Physical Stock Verification

Physical Stock vouchers help businesses reconcile recorded inventory quantities with actual stock counts.

After investigating discrepancies and obtaining approval, businesses can record verified physical quantities to adjust inventory records.

6. Godown-Wise Inventory Accounting

Businesses operating multiple warehouses can maintain godown-wise stock information.

This helps track inventory location, monitor transfers and reduce errors caused by misplaced stock.

7. Manufacturing Inventory Accounting

Manufacturers can use Bills of Materials, Stock Journals and Manufacturing Journals to record raw material consumption, finished goods production and relevant manufacturing costs.

This supports better visibility into production-related inventory movements.

8. Batch and Expiry Tracking

Businesses handling food, medicines or other products with limited shelf lives can maintain batch information and expiry dates.

Batch reports help identify ageing inventory and support appropriate stock control.

9. Inventory Reports and Profitability Analysis

Movement Analysis, Stock Ageing, Stock Summary and related reports help businesses understand inventory availability, stock costs and product movements.

When used alongside financial reports, these insights support purchasing, pricing and profitability decisions.

The example demonstrates how structured inventory accounting can improve financial visibility and reduce reconciliation effort.

Case Study 2: Inventory Accounting in a Garment Manufacturing Company

Illustrative case study

A garment manufacturer maintained raw materials, work-in-progress and finished goods across several production stages.

The company struggled to identify material consumption accurately and frequently underestimated production costs.

Management introduced Bills of Materials, Manufacturing Journals and improved stock classification.

Tally Prime inventory reports helped the business monitor raw material movements and finished goods balances.

The company also implemented monthly checks of production wastage and closing inventory valuation.

Illustrative results included a reduction in unexplained material differences and faster preparation of monthly inventory reports.

More reliable costing information helped management review product pricing and production efficiency.

Common Inventory Accounting Mistakes to Avoid

Businesses should avoid maintaining duplicate stock items, recording purchases in incorrect periods and failing to reconcile physical inventory with accounting records.

Other mistakes include using inconsistent units of measurement, ignoring damaged inventory, applying inappropriate valuation methods and recording manufacturing consumption incorrectly.

Inventory accounting procedures should include clear responsibilities, periodic verification, appropriate approvals and regular review of financial reports.

Best Practices for Accurate Inventory Accounting

Maintain consistent stock item names and units of measurement.

Record purchases, sales, returns and warehouse transfers promptly.

Select an appropriate inventory costing method and apply it consistently.

Conduct regular physical verification and investigate discrepancies before recording adjustments.

Review stock ageing, damaged inventory and net realisable values at appropriate intervals.

Finally, ensure that inventory reports reconcile with the relevant financial statements and accounting policies.

Conclusion

Inventory accounting plays a vital role in maintaining financial accuracy, controlling stock investments and understanding business profitability.

Accurate inventory records help businesses calculate the cost of goods sold, determine closing stock values, improve purchasing decisions and prepare reliable financial statements.

Methods such as FIFO, weighted average costing and specific identification provide approaches for determining inventory costs under appropriate circumstances.

Tally Prime supports inventory accounting through stock item management, purchase and sales vouchers, valuation methods, physical stock adjustments, godown tracking and manufacturing inventory records.

By combining these capabilities with disciplined accounting procedures, businesses can improve stock visibility, reduce avoidable errors and make more informed financial decisions.

Accurate inventory accounting is not merely about knowing how many products are available. It is about understanding their financial value and protecting the profitability of the business.
